Help!

Hi guys,
I'm struggling with this very problem at the moment.
However, when I try to double click the smart object (Step 2 after double clicking the thumbnail) it opens the image in illustrator and the magic wand doesn't seem to do anything.
Please help! My deadline is 9am thursday (GMT)
